But do search engines care if I name my pages index.html or index.php?

I don't think it matters if your tags are valid.

What matters with php is the "index.php?id=12345" vs the "products/12345.html" or something.

Second one is better, of course.

The extension of the page doesn't make a difference, .php, .html, .asp or .jps, its all the same, what matters are things like the length of the url, how deep in directories does it go (http://www.example.com/dir1/dir2/dir.../dir/index.htm) and most importantly, the number of parameters the url has, generally speaking, your ok with 1 to 2 parameters in the url (for Google) but its always better to re-write the urls as Fred mentioned using mod_rewrite.

You should also avoid having session ids in the url
