Is this possible? I have a domain #2 being forwarded to domain #1. Can domain #2 have its own separate ranking or no because it is being forwarded?

If its forwarded using a permanent 301 redirect slwoly the ranking and the links will point to the redirected domain and so the ranking to the forwarded domain diminish. If its not a permanent redirect then the ranking should go as normal but I am not sure how well you will rank for a redirected domain.

You do NOT get penalised for redirecting your site.
There are a combination of things that will earn a penalty when using javascript redirects, but to state any redirect will get penalised is ridiculous.

shabbirbhimani is correct, It depends on how the forwarding is done and what HTTP response user agents receive.
