GoogleAds work on sub-domains. They do not work on files/pages/directories that are blocked with a 'disallow' in your robots.txt file though -- that should be obvious why. As long as the page is crawlable so it can be indexed -- so can you put an ad onto the same page and have it deliver context sensitive ads.
The algo does not any more penalize a sub-domain name, any more than it would a directory name of the same title or a page name for that matter (if it penalizes it at all). Keyword rich names can and do appear in either, but there is no preference over one or the other in other words.
Joobz - there was a time when Google was pretty strict. That is how I eventually wound up with two accounts. I actually got tired of waiting for either a rejection or acceptance and recieved neither, so I submitted an app again. The second time I was accepted quickly and went on my merry way. Then about a month later, wham, in came the acceptance of the second account. Both were under the same domain name (just different email boxes). I have since combined both accounts under one (per their letter and TOS).
There are some standard quality guidelines, and you might be right about cleaning your site up and making it presentable. That might be a very good idea and I think you are right in doing so.
With that said though, once you are in ... you are in. And as long as you do not violate any TOS aggreements and keep it on the up and up, then you will be able to publish ads on any domain that you want. Even if the domain is not under the one that you applied under. They do visually check (human inspection) from time to time -- and you do not know when or how often.
